You need an aftermarket cooler (Cooler Master Hyper 212 Evo)
My E5300 @ 3.9GHz never reach 60C with Prime95 (about 53-55C)
Edit : Forgot to mention about aftermarket thermal compound . Clean your old thermal compound and then apply Arctic MX-4 , I bet your temp will be brought down to 70-80C even if you use Intel stock crappy cooler

Use latest Dolphin 3.5 1xxx , right click the game - Properties - tick "Vbeam Speed Hack" . If :
_Your Xenoblade copy is PAL version : Set Framelimit = 25 FPS , tick "Limit by FPS"
_Your Xenoblade copy is NTSC version : Set Framelimit = 30 FPS , tick "Limit by FPS"
Still not get fullspeed ? Please check this thread (Post #126)
I played xenoblade on my old rig with no issues, in Mac OSX even.
E8500@4.05GHz and GTX285.
I used 3.0-589 with a HLE patch for Xenoblade.
Keep in mind i live in EU, so i had the PAL version, which is 25 FPS.
30FPS will be more dermanding.

My E8500 stayed at 50C while gaming and around 60C with prime.
Artic-MX3 and Scythe Ninja 3 cooler.

The e8500 had a max temp at 74.2C according to intel.

Nah
Tcase = 74.2C
Tcase is not TJmax
E8500 TJmax = 100C

Use latest Dolphin 3.5 1xxx

And preferably any build as of 3.5-1154 if you want sound issues to be fixed with HLE
Keep it under 75C and you'll be fine.
